1) How do I record the game in windowed mode? The hot keys only seem to work in full-screen mode...
Works in windowed mode here, just tested it on Guild Wars here to double-check.

2) It seems pretty jerky at 30FPs, is it worth recording in 60FPS? (I tried this and it seems better, but not perfect - any thoughts)

If it's jerky, I'm to assume your system was struggling to keep a steady frame-rate while recording during actual gameplay?

3) Is 500kbps too compressed for video to be downloaded rather than streamed? When I click the link above, it downloads on my PC, it doesn't stream. In fact is 500kbps OK for streaming these days is that too detailed? I guess for download, it's up to me to choose the compression I want.
I'd say downloaded, my net speed can barely keep up with 450kbps on streaming media (both a fault of my fluctuating wireless net connection, and slow media servers), I'd stick to a max of 300kbps for streaming media.

4) Should I use wmv, or another format? If another format can MS movie maker do it or should I get an Virtual Dub (I have an old version) or similar?
If you're going to make it streamable, I'd look into finding a way of getting a .flv of your video and an embedded flash app to play it on your webpage, since everyone pretty much has Flash installed, it should work on the majority of systems without all the obscure codec finding crap.

Otherwise I mainly use XviD compression even though it aint as well used as other formats, but damn it does a good compression job.
(it requires codec installation if you dont have unfortunately)
